Does this give anyone any clues as to whats wrong with the radio? Can anybody tell me in "theory" what causes this phenomena?

Your radio oscillator isn't operating on the broadcast band. The signal generator is working as the oscillator and can couple without a direct connection. It's acting as a transmitter.
Check continuity of your radio oscillator coil. It may be open? Broadcast band will have more turns of wire on coils than short wave.

:This radio has been receiving short wave stations, but nothing on the AM dial. Thinking that maybe the antenna or oscillator was not tuned correctly, I turned on my signal generator (with the probe laying near the radio) and low and behold a station began playing on the radio. As I turned the frequency on the signal generator I heard numerous stations on the radio very clearly without moving the radio dial.
